      What Is Income Tax? Who Needs to Pay It?

      Understanding Income Tax is essential for every individual, freelancer, professional, and business owner. However, many people still have questions such as: What is Income Tax? Who needs to pay it?

      What Is Income Tax?

      Income Tax is a tax imposed by the Inland Revenue Department (IRD) on the taxable income earned by individuals and businesses. It is governed by the Inland Revenue Act, No. 24 of 2017, together with its subsequent amendments.

      Income Tax is collected by the government to help fund public services and national development, including healthcare, education, infrastructure, and other essential government services.

      What Types of Income Are Subject to Income Tax? The Inland Revenue Act recognizes four main categories of taxable income.

      1. Employment Income

      This includes income earned through employment, such as:

      • Salaries

      • Wages

      • Incentives

      • Other employment-related benefits

      If you are employed by a company, your employment income may be subject to Income Tax depending on your taxable income and the applicable tax rules.

      2. Business Income

      Business income refers to profits earned from carrying on a business. This applies to:

      • Sole proprietors

      • Partnerships

      • Self-employed individuals

      If you own a business, the profits generated from your business activities may be taxable.

      3. Investment Income

      Who Needs to Pay Income Tax?

      Whether you need to pay Income Tax depends on several factors, including your residency status, income source, taxable income, and the tax reliefs available to you.

      Sri Lankan Residents

      Individuals who are considered residents of Sri Lanka are generally liable to pay Income Tax on:

      • Income earned within Sri Lanka

      • Income earned outside Sri Lanka (global income), subject to the applicable provisions of the Inland Revenue Act

      Non-Residents

      Individuals who are not considered residents of Sri Lanka are generally liable to pay Income Tax only on income arising or derived from Sri Lanka.

      Is Everyone Required to Pay Income Tax?

      No.

      One of the biggest misconceptions is that everyone earning an income must pay Income Tax. In reality, this is not the case.

      The Inland Revenue Act provides personal tax reliefs, meaning only individuals whose taxable income exceeds the applicable relief threshold may become liable to pay Income Tax.

      For the year of assessment commencing on or after 1 April 2025, eligible individuals are entitled to an annual personal relief of LKR 1,800,000, subject to the conditions specified in the Inland Revenue Act.

      Therefore, your tax liability depends not only on your total income but also on your taxable income after considering the applicable reliefs and deductions.
